Is it possible to make dynamic bed sheets and pillows, where a character is laying underneath the sheets and when changes position, rolls over, the bed sheets and perhaps pillow dynamically react to the character's position?

Yes, import your character and bed and apply a motion (animation file to that character and bed in the way you want it in your animation software) > then create the bed spread and pillows in MD, run the entire animation now with cloth assets in MD, and record the cloth in collision with the animated characters. You may import more than one character (with animated motion file eg: vertex motion cache) and apply that to the scene.
